The equation for calculating Marginal Cost goes as follow: % change in total cost / % change in quantity.


Quantity represents the change in the number of products produced, while total cost represents the change in total production costs. Notice how both represent a "change".


For example, suppose your company produces 100 units of a product, and the total cost is $1,000. If producing 101 units increases the total cost to $1,010, then the marginal cost of the 101st unit is $10, as that was the additional cost to produce ONE more unit of your product.


The Components of Marginal Cost


Variable Costs: These are costs that vary directly with the level of production, such as raw materials, labor, and energy. As production increases, variable costs typically rise, impacting the marginal cost.


Fixed Costs: These are costs that remain constant regardless of the level of production, such as rent, salaries, and equipment. While fixed costs don’t directly affect the marginal cost per unit, they can influence the overall cost structure as production scales.


Economies of Scale: As production increases, a company may experience lower marginal costs due to economies of scale, where the cost per unit decreases as output rises. However, beyond a certain point, diseconomies of scale may set in, causing marginal costs to rise.


Why is Marginal Cost Important?


Businesses aim to produce at a level where the marginal cost equals marginal revenue (the additional revenue from selling one more unit). Producing beyond this point could lead to higher costs than the revenue gained, reducing overall profit. Understanding marginal cost helps you understand this phenomenon.


Understanding marginal cost helps businesses set prices strategically. If the marginal cost is low, a company might reduce prices to boost sales and gain market share. Conversely, if the marginal cost is high, the business may need to raise prices to cover expenses.


In the short term, businesses can use marginal cost to decide whether to increase or decrease production. For example, during a period of high demand, a company can analyze whether ramping up production is profitable by examining the marginal cost.


Marginal cost helps businesses allocate resources efficiently. By comparing the marginal costs of different production activities, a company can decide where to focus its resources for the best returns.


The Relationship Between Marginal Cost and Other Costs


Average Cost: The total cost divided by the number of units produced. As production increases, marginal cost typically first decreases and then increases, often crossing the average cost curve at its lowest point.


Total Cost: The sum of all costs incurred in producing a certain number of units. Marginal cost is derived from changes in total cost.
